Dash lights go out and gauges peg high?

Friend of mine runs an 89 250
He got the truck from his dad who has had it since about 10,000 miles.
His dad put a banks intercooler on, smaller exhaust housing, water injection, gauges, 75hp sticks and new head gasket.
Otherwise all stock with about 200k miles now.
She runs well but I'm concerned. It smokes a lot when first started, some white but mostly blue. It does use oil.
Last time we were cleaning his K&N we checked the turbo shaft play, it has a good bit of up and down play but also noticeable in and out, guessing 2-3 thou

Thinking its time to rebuild or replace the turbo before guzzling too much oil.
He thinks it might be the valve guides.

Anyone have a suitable replacement laying around?
He would like to go to a better turbo with maybe a 4" down pipe and he could use the air, smokes decent at full throttle.

Suggestions? Thanks.
 
First off Trash that Air Filter if you noticed when you were looking at turbo you also saw dusting on the turbo .that is the Worst thing you can run on a Cummin's Diesel.open up the stock air box or run a BHAF .but Scrap that K&N you will thank us Later for it . as for turbo do you notice any oil on the intake side ?
 
Oh I know, I've had that problem before, he won't listen, says about all they money he saves, blah blah blah.

I forgot to mention, yes there was traces of oil in the turbo inlet.
